Upgrading to Vista

When you upgrade to Vista from XP, does it keep all your files and software that you had on XP?

Yes but some of the programs that are on xp may not be compatible with vista and cause misfunction and problems. I would recommend backing up your files and doing a fresh install of Vista.

will not run. They won't cause 'misfunction and problems'.

All other things being equal it's always better to do a clean install with a new operating system, but it's certainly not necessary. If you opt for an upgrade instead of a clean install, all your data files will be intact. Nevertheless, it's always good practice to back them up first.
